Is is possible to set up a classification for vendors – group them in some way?
For example: I basically want to call Merchant 1, Merchant 2 and Merchant 3 as ‘Group 1’ and Merchant 1, Merchant 2 and Merchant 3 as ‘Group 2’. Could I create a filter for all products belonging to Group 1?
Basically, on the front end, I wish to pick up all products from all merchants belonging to Group 1 by using a fromt-end filter (perhaps using a drop down or some other way).

In user groups tab, I see the option to create a user-group and the type is only 'Administrators' and 'Customers'. Should there not be a type 'Vendors'?

Don't think you can filter by user groups, although you can create custom user groups like “Vendors” (I did this but it wasn't all that useful…)
The other thing to try is to create different categories, Vendors 1 Vendors 2, etc.
Then set the category status to hidden. Then, you need to activate the add on “Vendor Pre moderation”, and then you would need to manually set each product they add to belong in that category for that vendor.
This could work given that you don't have too many vendors or products.
