I would like to have sales tax applied if customer chooses :in store pick up".
I want the customer to pay for online and pick up in store. Some of my customers come from the next state over and pick up goods. So I can't have sales tax applied to billing or shipping address only.

I also sell & ship out of state, so I will also have a shipping method where the out of staters will not pay sales tax. I am ok with this one.

The problem I see is that sales tax method can only be dependent on billing or shipping address entered by customer.

How can I have sales tax applied if customer selects "in store pick up" as shipping method?

Hello,

You can create a new separate tax and set up identical tax rates for all locations. Then apply this tax only to your "in store pick up" shipping method on the Editing shipping method page. In this case the tax amount will be the same for all addresses.

I am a little confused. Can you walk me through this?

What do the "taxes" check boxes do that are located at Shipping charges, General tab
What do the "Price includes tax" check boxes do that are located at Taxes ?
Also I notice for a product, the taxes tab must be checked in order to have the tax applied. I understand this but not the first two.

No, the new tax will be applied only to the shipping cost in this case.
